What is the Difference Between an Offset Account and Redraw in Australia?

An offset account is a separate transactional bank account linked to your mortgage whose balance reduces the loan principal on which daily interest is calculated, whereas a redraw facility holds extra repayments directly inside the loan account itself. While both reduce the interest you pay by the exact same dollar amount, an offset account is legally separate cash (preserving future tax deductibility if your home ever becomes an investment property), whereas redrawing funds from a loan is treated by the ATO as new borrowing.

The costly mistake future upgraders make with redraw

Many young homeowners pay an extra $150,000 directly into their home loan (redraw), then decide five years later to redraw that $150,000 as a deposit on a larger family home while keeping their first home as an investment property. Under ATO tax rulings, because the $150,000 was redrawn to buy a private family home, the interest on that $150,000 is NOT tax-deductible against the rental property. Had that $150,000 sat in a 100% offset account instead, the entire original loan would have remained tax-deductible when the property became a rental.
